About 57% of dollar options flows this week favor further USD gains, up from 43% last week. The 14-percentage-point swing suggests traders are increasingly positioned for a hawkish Fed message rather than waiting for the speech itself.
The Bar for a Dollar Rally Is Rising
The positioning shift creates a problem for dollar bulls: Warsh now needs to beat increasingly hawkish expectations.
A warning about persistent inflation may not be enough. Traders are likely to focus on whether Warsh signals:
- rates may need to stay restrictive for longer;
- inflation risks outweigh concerns about weaker growth;
- another rate increase remains a realistic option.
Without a stronger signal, some of the bullish positions accumulated this week could be unwound. That means the dollar could fall even if Warsh is not explicitly dovish.
Low FX Volatility Raises the Stakes
The second important signal is volatility. FX volatility remains relatively low despite the sharp shift toward bullish dollar positioning. This combination can produce an outsized move when expectations are challenged.
A hawkish surprise could trigger another leg higher in the dollar as rate expectations adjust.
But the more asymmetric risk may now be in the opposite direction. With 57% of options flows already favoring dollar gains, a neutral or only moderately hawkish speech could trigger profit-taking and position unwinding.
What Matters Friday
The dollar's reaction may be more informative than Warsh's words themselves.
- Hawkish speech + strong USD rally: markets were still under-positioned for tighter policy.
- Hawkish speech + little reaction: much of the Fed risk was already priced.
- Neutral message + sharp USD decline: bullish dollar positioning had become crowded.
The key number heading into Jackson Hole is therefore 57%. In one week, options flows have moved from a minority betting on dollar strength to a clear majority. The trade is no longer simply “Will Warsh be hawkish?”
The more important question is how much hawkishness the dollar already prices in.
